By putting a price on carbon, governments aim to reduce the level of carbon dioxide and other greenhouse gases released into the atmosphere. In economic terms, the carbon tax is seen as a method for correcting the market failure known as the negative externality of pollution. It compels the fossil fuel industry and its consumers to internalize the cost of damages caused by carbon dioxide emissions, which until the introduction of the tax, remained an unaccounted externality.

While the tax is applied directly to the producers and direct consumers of carbon-based fuels, the cost is typically passed onto consumers in the form of higher prices for goods and services that use these fuels. However, the influence of a carbon tax on consumer behavior can motivate a societal transition toward cleaner energy sources. Essentially, it becomes more financially appealing for industries to invest in renewable energy sources as fossil fuel costs rise due to the tax.

There are various approaches to implementing a carbon tax. While some countries apply it nationally, others prefer to target specific sectors. The revenue generated from this tax is also used differently by different jurisdictions. Some use it to fund renewable energy projects, while others return the revenue back to citizens to offset the increased cost of energy or goods and services.

A carbon tax, though crucial for influencing behaviors favorable to climate change mitigation, is just one of many policy tools governments can use. It is considered most effective when combined with other measures such as regulations, subsidies for renewable energy, and energy efficiency programs. Finally, for carbon taxes to have a global impact, they must be adopted widely by countries around the world, as carbon emissions are a global issue that affects everyone.
