Under the cap and trade system, regulators determine a desirable maximum level of pollution and release equivalent tradable permits or allowances to companies involved. Each permit equates to a particular quantity of emissions, and the total number of permits cannot exceed the cap. Hence, the system allows regulators to control the quantity of emissions within a specific region or industry.

If a company reduces its emissions below its allocated permits, it can sell the surplus permits to other companies. Consequently, the cap and trade system is designed to economically incentivize companies to reduce their emissions. Therefore, companies that manage to lower their emissions beyond the mandated threshold could make additional profits by trading their extra permits.

Similarly, companies that find it challenging to reduce their emissions can purchase additional permissions from firms that have invested in cutting their emissions. They do this to avoid penalties associated with exceeding their emissions allowance.

The cap and trade approach is integral to global efforts to combat climate change. It is considered an affordable and business-centric way of promoting a green economy by incentivizing a reduction in emissions. Cap and trade is most effective where there is a significant number of participating companies, leading to an active and well-functioning trading market.

Despite its utility, the effectiveness of the cap and trade system can be hampered by several challenges. These may include over-allocation of permits, price volatility, administrative costs, and issues relating to fairness and enforcement. Nonetheless, well-designed systems address these concerns to create an effective and fair mechanism for the cost-effective reduction of environmental pollutants.
